Morningstar DBRS Upgrades Credit Rating on Valconca SPV S.r.l. (RMBS)

DBRS Ratings GmbH (Morningstar DBRS) upgraded its credit rating on the Class A Notes issued by Valconca SPV S.r.l. (RMBS) (the Issuer) to AA (high) (sf) from AA (sf).

The credit rating on the Class A Notes addresses the timely payment of interest and the ultimate payment of principal on or before the legal final maturity date in October 2060.

The credit rating upgrade follows an annual review of the transaction and is based on the following analytical considerations:
-- Portfolio performance, in terms of delinquencies, defaults, and losses, as of the January 2024 payment date;
-- Portfolio default rate (PD), loss given default (LGD), and expected loss assumptions on the remaining receivables, and
-- Current available credit enhancement to the Class A Notes to cover the expected losses at AA (high) (sf) credit rating level.

The transaction is a securitisation of first-lien residential mortgage loans originated by Banca Popolare Valconca S.p.A. (Banca Valconca) and granted to borrowers located in Italy. This transaction closed in June 2018 when the special-purpose vehicle issued one senior class of floating-rate notes (the Class A Notes) and one junior class of additional return notes (the Class J Notes).The Bank of Italy placed Banca Valconca, which also acts as the servicer in this transaction, under extraordinary administration in December 2022 with no disruption in servicing activities for the transaction. After negotiations, Banca Valconca was incorporated into Cherry Bank S.p.A. on 19 December 2023.

PORTFOLIO PERFORMANCE
As of the January 2024 payment date, loans two to three months in arrears represented 0.7% of the outstanding portfolio balance, up from 0.6% in January 2023. In the same period, the 90+-day delinquency ratio increased to 0.5% from 0.0% and the cumulative default ratio increased to 6.2% from 6.0%.

PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
Morningstar DBRS conducted a loan-by-loan analysis of the remaining pool of receivables and updated its base case PD and LGD assumptions at the B (sf) credit rating level to 12.4% and 10.7%, respectively.

CREDIT ENHANCEMENT
Credit enhancement to the Class A Notes is provided by the subordination of the junior notes. As of the January 2024 payment date, credit enhancement to the Class A Notes was 41.0%, up from 33.0% at the previous annual review.

The transaction structure benefits from an amortising cash reserve, which provides liquidity support and is available to cover senior fees and interest payments on the Class A Notes. As of the January 2024 payment date, the reserve was at its target level of EUR 607,955, equal to 2.0% of the Class A Notes’ outstanding balance. The cash reserve is floored at EUR 495,000.

BNP Paribas Succursale Italia acts as the account bank for the transaction. Based on Morningstar DBRS’ private credit rating on the account bank, the downgrade provisions outlined in the transaction documents, and structural mitigants inherent in the transaction structure, Morningstar DBRS considers the risk arising from the exposure to the account bank to be consistent with the credit rating assigned to the Class A Notes, as described in Morningstar DBRS' "Legal Criteria for European Structured Finance Transactions" methodology.
Morningstar DBRS’ credit rating on the notes addresses the credit risk associated with the identified financial obligations in accordance with the relevant transaction documents.

Morningstar DBRS’ credit rating does not address non-payment risk associated with contractual payment obligations contemplated in the applicable transaction documents that are not financial obligations.

Morningstar DBRS’ long-term credit ratings provide opinions on risk of default. Morningstar DBRS considers risk of default to be the risk that an issuer will fail to satisfy the financial obligations in accordance with the terms under which a long-term obligation has been issued.

ENVIRONMENTAL, SOCIAL, AND GOVERNANCE CONSIDERATIONS
There were no Environmental/Social/Governance factors that had a significant or relevant effect on the credit analysis.

At the time of the initial credit rating, Morningstar DBRS was supplied with third-party assessments. However, this did not impact the credit rating analysis.

The last credit rating action on this transaction took place on 14 February 2023, when Morningstar DBRS confirmed its credit rating on the Class A Notes at AA (sf).

Sensitivity Analysis: To assess the impact of changing the transaction parameters on the credit rating, Morningstar DBRS considered the following stress scenarios as compared with the parameters used to determine the credit rating (the base case):
-- Morningstar DBRS expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit ratings.
-- The base case PD and LGD of the current pool of loans for the Issuer at the B (sf) credit rating level are 12.4% and 10.7%, respectively.
-- The risk sensitivity overview below illustrates the credit ratings expected if the PD and LGD increase by a certain percentage over the base case assumption. For example, if the LGD increases by 50%, the credit rating of the Class A Notes would be expected to remain at AA (sf), assuming no change in the PD. If the PD increases by 50%, the credit rating of the Class A Notes would be expected to remain at AA (sf), assuming no change in the LGD. Furthermore, if both the PD and LGD increase by 50%, the credit rating of the Class A Notes would be expected to fall to AA (low) (sf).
