DBRS Morningstar Confirms Rating on Magnolia BTV S.r.l.

DBRS Ratings GmbH (DBRS Morningstar) confirmed its A (high) (sf) rating on the Class A Notes issued by Magnolia BTV S.r.l. (the Issuer).

The rating on the Class A Notes addresses the timely payment of interest and ultimate payment of principal on or before the final maturity date in July 2045.

The confirmation follows an annual review of the transaction and is based on the following analytical considerations:

-- The portfolio performance, in terms of level of delinquencies and defaults, as of the July 2020 payment date.
-- Base case probability of default (PD) and default and recovery rates on the receivables.
-- The current available credit enhancement to the Class A Notes to cover the expected losses at the A (high) (sf) rating level.
-- The current economic environment and an assessment of sustainable performance, as a result of the Coronavirus Disease (COVID-19) pandemic.

The Issuer is a cash flow securitisation collateralised by a portfolio of performing mortgage and nonmortgage loans to Italian small and medium-size enterprises (SMEs), entrepreneurs, artisans, and producer families granted and serviced by Banco delle Tre Venezie SpA.

PORTFOLIO PERFORMANCE
The transaction’s performance, one year after the initial rating date, remains within DBRS Morningstar’s expectations. As of July 2020, loans that were two to three months in arrears represented 0.01% of the outstanding portfolio balance. The 90+ delinquency ratio was 1.26%, and the cumulative defaults (defined as arrears over 180 days) stood at 3.06% of the original portfolio balance.

PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar conducted a loan-by-loan analysis on the remaining pool of receivables and updated its default rate and recovery rate assumptions on the outstanding portfolio to 22.6% and 69.5%, respectively, at the B (sf) rating level. The base case PD has been maintained at 3.4% for nonmortgage loans and at 3.9% for mortgage loans. For loans belonging to certain industry sectors, DBRS Morningstar increased the base case PD following coronavirus-related adjustments. Please refer to the related section below for more information. The assumed updated weighted-average life of the portfolio was 3.95 years.

CREDIT ENHANCEMENT
The Class A Notes benefit from a total credit enhancement of 28.9%, compared with 25.0% at closing. This is provided by subordination of the Class J Notes.

The transaction includes a cash reserve, which is available to cover senior fees and interest on the Class A Notes. The cash reserve amortises subject to the target level being equal to 2.0% of the outstanding balance of the Class A Notes, up to a floor of 0.5% of the initial balance of the Class A Notes. As of the July 2020 payment date, it stood at EUR 2.2 million.

BNP Paribas Securities Services SCA/Milan acts as the account bank for the transaction. Based on the private rating of the account bank, the downgrade provisions outlined in the transaction documents, and structural mitigants, DBRS Morningstar considers the risk arising from the exposure to the account bank to be consistent with the rating assigned to the Class A Notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.

DBRS Morningstar analysed the transaction structure in its proprietary Excel-based cash flow engine.

The Coronavirus Disease (COVID-19) and the resulting isolation measures have caused an economic contraction, leading to sharp increases in unemployment rates and income reductions for many borrowers. DBRS Morningstar anticipates that payment holidays and delinquencies may arise in the coming months for many SME transactions, some meaningfully. The rating is based on additional analysis and adjustments to expected performance as a result of the global efforts to contain the spread of the coronavirus.

For this transaction, DBRS Morningstar increased the expected default rate for obligors in certain industries based on their perceived exposure to the adverse disruptions of the coronavirus. Additionally, DBRS Morningstar conducted additional sensitivity analysis to determine that the transaction benefits from sufficient liquidity support to withstand high levels of payment holidays in the portfolio. As of 30 June 2020, approximately 75% of the portfolio benefitted from a payment moratorium.

To assess the impact of changing the transaction parameters on the rating, DBRS Morningstar considered the following stress scenarios, as compared to the parameters used to determine the rating (the Base Case):

-- PD Rates Used: Base case PD of 3.4% for nonmortgage loans and at 3.9% for mortgage loans, a 10% and 20% increase on the base case PD.
-- Recovery Rates Used: Base case recovery rates of 58.0% at the A (high) (sf) stress level, a 10% and 20% decrease in the base case recovery rate.

For the Class A Notes, DBRS Morningstar concludes that a hypothetical increase of the base case PD by 20%, ceteris paribus, would lead to a confirmation of the Class A Notes at A (high) (sf). A hypothetical decrease of the base case recovery rate by 20%, ceteris paribus, would also lead to a confirmation of the Class A Notes at A (high) (sf). Finally, a scenario combining both an increase in the base case PD by 10% and a decrease in the base case recovery rate by 10%, would also lead to a confirmation of the Class A Notes at A (high) (sf).
