DBRS Morningstar Confirms Rating on GAMMA - Sociedade de Titularização de Créditos, S.A. (Azor 2)

DBRS Ratings GmbH (DBRS Morningstar) confirmed its AAA (sf) rating on the Class A notes issued by GAMMA - Sociedade de Titularização de Créditos, S.A. (Azor 2) (the issuer).

The rating on the Class A notes addresses the timely payment of interest and the ultimate payment of principal payable on or before the final legal maturity date in December 2065.

The confirmation follows an annual review of the transaction and is based on the following analytical considerations:
-- Portfolio performance, in terms of delinquencies, defaults, and losses as of the October 2020 payment date.
-- Probability of default (PD), loss given default (LGD), and expected loss assumptions on the remaining receivables.
-- Current available credit enhancement to the Class A notes to cover the expected losses at the AAA (sf) rating level.
-- Current economic environment and an assessment of sustainable performance, as a result of the Coronavirus Disease (COVID-19) pandemic.

The issuer is a Portuguese securitisation collateralised by a current portfolio of EUR 118.6 million residential mortgage loans originally granted by Banco Banif e Comercial dos Açores, S.A. Banco Santander Totta S.A. acts as the Servicer of the portfolio. The transaction follows the Sociedade de Titularização de Créditos (STC) arrangement and closed in July 2008. Banco Banif e Comercial dos Açores, S.A. was fully incorporated into Banco Internacional do Funchal SA (Banif) in January 2009, and in December 2015, Banco Santander Totta S.A. acquired part of Banif’s assets and obligations, including the contractual position of Banif in securitisation transactions.

PORTFOLIO PERFORMANCE
As of the October 2020 payment date, 30-day to 60-day delinquencies represented 0.04% of the outstanding principal balance and 60-day to 90-day delinquencies represented 0.0%, while delinquencies greater than 90 days represented 0.8%. Defaulted mortgages, which are receivables that have not been written-off but have at least 12-monthly instalments in arrears, stood at 0.3% of the outstanding principal balance. The gross cumulative write-offs as a ratio of the initial portfolio balance represented 3.0%, of which 60.6% have been recovered so far.

PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar conducted a loan-by-loan analysis on the remaining pool and updated its base case PD and LGD assumptions on the outstanding portfolio to 15.7% and 36.2%, respectively.

CREDIT ENHANCEMENT
The subordination of the Class B notes and the cash reserve provides credit enhancement to the Class A notes. As of the October 2020 payment date, credit enhancement to the Class A notes was 36.5%, up from 32.8%, one year ago.

The transaction benefits from a reserve, funded at closing through the issuance of the Class C notes, which is available to cover senior expenses, swap payments, and interest on the Class A Notes. The reserve fund is currently standing at EUR 6.7 million.

HSBC Bank plc acts as the account bank for the transaction. Based on the DBRS Morningstar private rating of HSBC Bank plc, the downgrade provisions outlined in the transaction documents, and other mitigating factors inherent in the transaction structure, DBRS Morningstar considers the risk arising from the exposure to the account bank to be consistent with the rating assigned to the Class A notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.

NatWest Markets Plc acts as the swap counterparty for the transaction. DBRS Morningstar's Long-Term Critical Obligations Rating of NatWest Markets Plc at “A” is above the First Rating Threshold as described in DBRS Morningstar's "Derivative Criteria for European Structured Finance Transactions" methodology.

DBRS Morningstar analysed the transaction structure in Intex DealMaker.

The Coronavirus Disease (COVID-19) and the resulting isolation measures have caused an economic contraction, leading to sharp increases in unemployment rates and income reductions for many borrowers. DBRS Morningstar anticipates that delinquencies may arise in the coming months for many RMBS transactions, some meaningfully. The rating is based on additional analysis and adjustments to expected performance as a result of the global efforts to contain the spread of the coronavirus. For this transaction, DBRS Morningstar increased the expected default rate for self-employed borrowers and incorporated a moderate reduction in residential property values. Additionally, DBRS Morningstar conducted additional sensitivity analysis to determine that the transaction benefits from sufficient liquidity support to withstand potentially high payment holiday levels in the portfolio. As of the July 2020 payment date, reported payment holidays represented 14.7% in terms of the outstanding portfolio.

To assess the impact of changing the transaction parameters on the rating, DBRS Morningstar considered the following stress scenarios as compared with the parameters used to determine the rating (the Base Case):

-- DBRS Morningstar expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit ratings.
-- The base case PD and LGD of the current pool of loans for the Issuer are 15.7% and 36.2%, respectively.
-- The risk sensitivity overview below illustrates the ratings expected if the PD and LGD increase by a certain percentage over the base case assumption. For example, if the LGD increases by 50%, the rating of the Class A notes would be expected to remain at AAA (sf), assuming no change in the PD. If the PD increases by 50%, the rating of the Class A notes would be expected to remain at AAA (sf), assuming no change in the LGD. Furthermore, if both the PD and LGD increase by 50%, the rating of the Class A notes would be expected to fall to A (high) (sf).
