DBRS Morningstar Confirms Rating on Silver Arrow S.A., acting in respect of its Compartment 11

DBRS Ratings GmbH (DBRS Morningstar) confirmed its rating of the Class A Notes issued by Silver Arrow S.A., acting in respect of its Compartment 11 (the Issuer) at AAA (sf).

The rating of the Class A Notes addresses the timely payment of interest and ultimate payment of principal on or before the legal final maturity date in February 2027.

The confirmation follows an annual review of the transaction and is based on the following analytical considerations:
-- Portfolio performance, in terms of delinquencies, defaults and losses, as of the May 2021 payment date;
-- Probability of default (PD), loss given default (LGD), and expected loss assumptions on the remaining receivables;
-- Current available credit enhancement to the Class A Notes to cover the expected losses at the AAA (sf) rating level; and
-- Current economic environment and an assessment of sustainable performance, as a result of the Coronavirus Disease (COVID-19) pandemic.

The Issuer is securitisation of auto loan receivables originated and serviced by Mercedes-Benz Bank AG (MBB) to private and commercial borrowers in the Federal Republic of Germany to finance the purchase of new and used vehicles. Silver Arrow is a public limited company incorporated under the law of Luxembourg. The transaction is not exposed to residual value risk.

The underlying receivables relating to the balloon loans either feature a mandatory or an optional balloon payment due at the end of the agreement. The optional balloon payment feature allows a borrower to hand back the underlying vehicle at contract maturity to its dealer as an alternative to paying or refinancing the final balloon payment. Under this scenario, the dealer has the responsibility for paying the final instalment. However, the borrower can only turn in the vehicle as long as the dealer is not insolvent and does not have the option to return the vehicle to MBB or the Issuer. The inclusion of balloon loans directly exposes the Issuer to potential, additional balloon risk.

PORTFOLIO PERFORMANCE
As of the May 2021 payment date, loans that were two to three months in arrears represented 0.1% of the outstanding portfolio balance and the 90+ delinquency ratio was 0.1%, both up from 0.0% since closing. Gross cumulative defaults amounted to 0.2% of the initial portfolio balance.

PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar conducted an analysis of the current pool of receivables including additional coronavirus-related adjustments and updated its base case PD and LGD assumptions to 4.0% and 33.0%, respectively.

The PD and LGD assumptions are based on updated quarterly historical vintage data received from MBB, split by vehicle condition, the loan payment type, and the borrower type, and on the current portfolio composition.

CREDIT ENHANCEMENT
As of the May 2021 payment date, credit enhancement to the Class A Notes was 11.6% up from 7.5% since closing. The credit enhancement comes from the subordination of the Class B Notes.

The transaction benefits from a General Reserve which was funded through a Subordinated Loan at closing and is nonamortising at EUR 9.5 million. The General Reserve covers senior fees and provides liquidity support to the Class A Notes.

The transaction benefits from a Commingling Reserve. The Commingling Reserve will be funded and become available upon the breach of certain triggers by the parent company of the Servicer, Daimler AG or when Daimler AG ceases to own at least 100% of the share capital of MBB.

The transaction is subject to set-off risk partially mitigated by a Set-Off Reserve Ledger, which will be funded and become available upon the amount of the set-off exposure exceeding 0.5% of the initial portfolio balance.

Elavon Financial Services DAC acts as the account bank for the transaction. Based on the DBRS Morningstar private rating of Elavon Financial Services DAC, the downgrade provisions outlined in the transaction documents, and other mitigating factors inherent in the transaction structure, DBRS Morningstar considers the risk arising from the exposure to the account bank to be consistent with the rating assigned to the Class A Notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.

DZ BANK AG Deutsche Zentral-Genossenschaftsbank (DZ Bank) acts as the swap counterparty for the transaction. DBRS Morningstar’s Critical Obligations Rating of DZ Bank at AA is above the First Rating Threshold as described in DBRS Morningstar’s “Derivative Criteria for European Structured Finance Transactions” methodology, given the ratings assigned to the Notes.

DBRS Morningstar analysed the transaction structure in Intex DealMaker.

The Coronavirus Disease (COVID-19) and the resulting isolation measures have caused an economic contraction, leading to sharp increases in unemployment rates and income reductions for many borrowers. DBRS Morningstar anticipates that delinquencies may continue to increase in the coming months for many asset-backed security (ABS) transactions, some meaningfully. The ratings are based on additional analysis and adjustments to expected performance as a result of the global efforts to contain the spread of the coronavirus. For this transaction, DBRS Morningstar increased its expected default rate for obligors in certain industries based on their perceived exposure to the adverse disruptions of the coronavirus and also applied a haircut to its expected recovery rate. In addition, DBRS Morningstar conducted additional sensitivity analysis to determine that the transaction benefits from sufficient liquidity support to withstand high levels of payment holidays in the portfolio. As of the May 2021 payment date, none of the loans were reported to be in a payment holiday.

To assess the impact of changing the transaction parameters on the rating, DBRS Morningstar considered the following stress scenarios as compared with the parameters used to determine the rating (the Base Case):

-- DBRS Morningstar expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit ratings.
-- The base case PD and LGD of the current pool of loans for the Issuer are 4.0% and 33.0%, respectively.
-- The risk sensitivity overview below illustrates the ratings expected if the PD and LGD increase by a certain percentage over the base case assumption. For example, if the LGD increases by 50%, the rating of the Class A Notes would be expected to fall to AA (sf), assuming no change in the PD. If the PD increases by 50%, the rating of the Class A Notes would be expected to fall to AA (sf), assuming no change in the LGD. Furthermore, if both the PD and LGD increase by 50%, the rating of the Class A Notes would be expected to fall to A (sf).
