DBRS Morningstar Confirms Rating on Lusitano Mortgages No. 7 Designated Activity Company

DBRS Ratings GmbH (DBRS Morningstar) confirmed its rating on the Class A Notes issued by Lusitano Mortgages No. 7 Designated Activity Company (the Issuer) at AAA (sf).

The rating on the Class A Notes addresses the timely payment of interest and the ultimate payment of principal on or before the legal final maturity date in October 2064.

The confirmation follows an annual review of the transaction and is based on the following analytical considerations:
-- Portfolio performance, in terms of delinquencies, defaults, and losses, as of the July 2022 payment date;
-- Probability of default (PD), loss given default (LGD); and expected loss assumptions on the remaining receivables; and
-- Current available credit enhancement to the Class A Notes to cover the expected losses at the AAA (sf) rating level.

The transaction is a securitisation of Portuguese residential mortgage loans originated by Banco Espírito Santo (BES). Following a resolution measure that the Bank of Portugal applied to BES in August 2014, the good assets and liabilities were transferred to Novo Banco, S.A., which assumed servicing responsibilities for the portfolio.

PORTFOLIO PERFORMANCE
As of July 2022, two to three month arrears represented 0.2% of the outstanding portfolio balance, down from 0.3% in July 2021. The 90+ day delinquency ratio was 0.3%, down from 0.5% in July 2021. As of July 2022, the gross cumulative default ratio was 8.7% and the net cumulative loss ratio was 2.0%.

PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar conducted an analysis of the current pool of receivables and updated its base case PD and LGD assumptions to 6.7% and 10.0%, respectively.

CREDIT ENHANCEMENT
As of the July 2022 payment date, credit enhancement to the Class A Notes was 56.3%, up from 25.0% at the time of DBRS Morningstar’s initial rating.

The transaction benefits from a reserve fund, currently at its target level of EUR 57.0 million, that is available to cover senior fees and any interest shortfall on the Class A and Class B Notes.

Citibank N.A./London Branch acts as the account bank for the transaction. Based on DBRS Morningstar’s private rating on Citibank N.A./London Branch, the downgrade provisions outlined in the transaction documents, and other mitigating factors inherent in the transaction structure, DBRS Morningstar considers the risk arising from exposure to the account bank to be consistent with the rating assigned to the Class A Notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.

ENVIRONMENTAL, SOCIAL, GOVERNANCE CONSIDERATIONS
There were no Environmental/Social/Governance factors that had a significant or relevant impact on the credit analysis.

At the time of the initial rating, DBRS Morningstar was not supplied with third-party assessments. However, this did not impact the rating analysis.

Sensitivity Analysis: To assess the impact of changing the transaction parameters on the rating, DBRS Morningstar considered the following stress scenarios as compared with the parameters used to determine the rating (the base case):

-- DBRS Morningstar expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit ratings.
-- The base case PD and LGD of the current pool of loans for the Issuer at the B (sf) rating level are 6.7% and 10.0%, respectively.
-- The risk sensitivity overview below illustrates the ratings expected if the PD and LGD increase by a certain percentage over the base case assumption. For example, if the LGD increases by 50%, the rating of the Class A Notes would be expected to remain at AAA (sf), assuming no change in the PD. If the PD increases by 50%, the rating of the Class A Notes would be expected to remain at AAA (sf), assuming no change in the LGD. Furthermore, if both the PD and LGD increase by 50%, the rating of the Class A Notes would be expected to remain at AAA (sf).
